Key Concepts

Outstanding Expenses

Expenses that relate to the current accounting period but remain unpaid at the end of the year. They are added to the respective expense in the Profit and Loss Account and shown as a liability in the Balance Sheet.

Prepaid Expenses

Expenses paid in advance for the next accounting period. They are deducted from the respective expense in the Profit and Loss Account and recorded as an asset in the Balance Sheet.

Depreciation

The permanent and gradual decrease in the value of fixed assets due to usage, wear and tear, or obsolescence. It is treated as an expense in the Profit and Loss Account and deducted from the specific asset in the Balance Sheet.

Bad Debts and Provision for Doubtful Debts

Bad debts are actual losses from uncollectible customers, while provision for doubtful debts is an estimated reserve for future losses from debtors. Both are debited to the Profit and Loss Account and the provision is deducted from debtors in the Balance Sheet.

Closing Stock

Unsold goods remaining at the end of the accounting period, valued at cost price or market price, whichever is lower. It is credited to the Trading Account and shown as a current asset in the Balance Sheet.

Important Formulas

Net Profit = Gross Profit + Indirect Incomes - Indirect Expenses
Adjusted Debtors = Sundry Debtors - Bad Debts (New) - Provision for Doubtful Debts (New)
Capital at End = Opening Capital + Net Profit + Additional Capital - Drawings
Provision for Discount on Debtors = (Sundry Debtors - Bad Debts - Provision for Doubtful Debts) * Rate / 100

Frequently Asked Questions

Why do we give two effects for every adjustment in final accounts?

According to the Dual Aspect Principle of accounting, every transaction must have two effects to keep the accounting equation in balance. Since adjustments represent unrecorded transactions at year-end, they must also be recorded in two different places—once in the income statement (Trading or P&L A/c) and once in the Balance Sheet.

How do we treat bad debts given inside the trial balance versus outside the trial balance?

Bad debts given inside the trial balance have already been recorded in the books, so they are posted only once on the debit side of the Profit and Loss Account. Bad debts given in adjustments (outside the trial balance) are unrecorded, so they receive two effects: added to bad debts in the P&L account and subtracted from debtors in the Balance Sheet.

What is the difference between reserve for doubtful debts and reserve for discount on debtors?

Reserve for doubtful debts is created to cover potential losses from customers who may fail to pay their dues. Reserve for discount on debtors is created to give a cash discount to prompt-paying debtors and is always calculated on the net debtors amount after deducting bad debts and doubtful debt reserves.
